New business owners sometimes have difficulty setting up the initial budget for a company. Errors in the budget may result in failure of the business, regardless of how well your product serves the public. The expense part of a business budget is separated into three parts: materials, labor and overhead. A serious financial mistake is under allocated overhead.

Overhead Definition

Overhead is the expense your business incurs that is not directly related to materials or labor. It includes payroll for employees not directly involved in producing your products, such as the advertising department and clerical workers. Rent, insurance, taxes and upkeep of all equipment and structures directly not involved in the production process are part of the overhead section of your company’s budget. There are two ways to calculate overhead: direct method and activity-based costing method.

Calculating Overhead – Direct Method

The direct method of calculating overhead involves choosing a dollar amount for each machine hour or labor hour, called a predetermined overhead rate, and applying this amount evenly to all production line items to cover overhead costs. For example, if you manufacture windows for the construction trade, you might set aside $5 per labor hour to cover overhead. This covers sales brochures, inspections, packaging and other costs not directly related to making the windows.

Calculating Overhead – Activity-based Costing Method

The activity-based costing (ABC) method is more complicated, but more precise at calculating needed overhead. Research the cost of producing each item. This includes production time lost for machinery set-up, quality inspections and the number of items produced before the machinery needs another set-up. If item A needs machinery setup, inspections or special certifications that equal 1 labor hour but product B does not need any of those things, then the sales price on item A includes these other overhead costs. The price on item B does not include the overhead costs of other products.

Overhead Allocation

If a company’s products vary significantly in their overhead costs and you choose the direct method, then lower-cost items must be priced in a manner that supports the overhead of more expensive items. This could price lower end products significantly more than your competitors, knocking you out of the market. Also, high-end items would not be priced at their full value, lowering your potential profit. While the ABC method is more exact in pricing each item to bear its own overhead expenses, you need to constantly monitor the production process and adjust sales prices accordingly. The benefit of this method is that discontinuing an item has no effect on the overhead of other products.

Under Allocated Overhead

When management has underestimated and under-funded the amount of money needed for non-production costs, they have under allocated overhead. Three ways to address under allocated overhead include cutting expenses, increasing prices or reallocating monies from other parts of the budget to cover the shortfall. Each of these choices come with risks.

You may have a brilliant scope definition and a perfectly planned schedule, but if your resources are under allocated or over allocated, it can mean project delays and playing catchup, which is disastrous especially when working with multiple projects. 

There is no magic wand when it comes to managing project resources. However, there are strategies and tactics you can use to help you avoid under allocating or over-allocating your resources.

What exactly is resource allocation?

Resources are what you use to get your project done (i.e., people, tools, and capital.) Projects will always need resources and resources are limited. Therefore, resource allocation in project management is a practice that makes the work of a project manager significant. It is the process of assigning and scheduling available resources most efficiently. 

Resources, when poorly managed, are either under-allocated or over-allocated. With under-allocation, it means that there are more resources on hand than it is necessary to complete the job at hand. This results in wasted money, potential, and lower levels of productivity. With over-allocation, it covers instances where resources are overworked. Poor resource management can affect stress levels and employee morale, resulting in a lower standard of work. 

PMI's Pulse of the Profession  survey found that resource under-allocation or over-allocation is what puts many projects at risk. Twenty-three percent of respondents named "inadequate resource forecasting" and "resource dependency" as the primary causes of projects' failures. While this is a risk that all project managers should deal with, here's how. 

How to allocate resources in project management

1. prioritize projects .

"All our projects are a number one priority" is a common sentiment among project managers. So when resource allocation conflicts exist, there is a need for prioritizing projects.  Project prioritization helps especially in scenarios where resources are overloaded or over allocated. Deciding which projects matter more can help your team make decisions as to which tasks they should focus on first. 

Prioritizing projects is a challenge for today's project managers. You can use project management tools to prioritize tasks based on urgency and importance and keep your team informed, so nothing falls through the cracks. 

2. Get to know your resources

Under-allocation-over-allocation

Make a list of who fits within the budget allotted for the project. Write a brief description of the ideal resources for your project. Keep short profiles of each team member up-to-date with their experience and skill set. Whenever you have to handle the allocation process, review the profiles to see who will be a great fit. Doing this will allow you to strike a balance between over and under allocation.

3. Track and manage time

Are your resources efficient? It is a part of your job to make sure that a task that can be done in a few hours doesn't take a day or two. There are ways you can improve time tracking by estimating how long will it take to complete each task. Ask your team to track their time, add working hours so you can allocate your resources appropriately. 

If things go awry, reallocate your resources. With a time tracking tool , you can figure out whether your resources are appropriately allocated, or else reschedule them. If the resources take time more than expected, your project will be at risk. 

4. Adjust your team's workload

It is quite common for managers to overly depend on some resources to deliver a given task while neglecting others. An important part to avoid over and under allocation is to balance the teams' workload. If some tasks are at risk of falling behind schedule, adjust the team's workload to ensure they are delivered on time.

Monitor your team's workload to see who is overloaded with critical tasks. If they are not burdened with work, they will feel self-sufficient and perform well without the stress of having too much on their plate. As you identify the potential risks, shift tasks to balance the workload.

5. Resist the urge to over-allocate

Over-allocation could lead to team burnout. If you know that your go-to developer is assigned many tasks the same week you need to release code to another client, it may be wise to look for another developer with more bandwidth. Though your team will never run from their responsibilities, it is in everyone's best interest to prevent burn out.  

6. Link tasks

One way to boost productivity and reduce cognitive load on resources is to link tasks. Imagine you have to write two pieces of content. For each piece, you will need to: research the topic, search for relevant keywords, create an outline, write, edit, and conduct outreach. There are two ways to go about completing the articles – individually and concurrently. By linking the tasks (e.g. conducting research for article A around the same time as article B) you reduce the number of times you task switch, thereby increasing your productivity and reducing your cognitive load.

7. Account for risks

Unaccounted risks can result in so-called fires that need to be put out in order for the project to stay on track. When you're putting out fires, big and small, with your projects it can overload your resources as all hands are on deck. To avoid instances like this happening, ensure you're accounting for all risks and monitoring them throughout the course of the project.

At the end of the month, Jackie notices that her Factory Overhead account looks like this:

She used a standard rate to allocate Factory Overhead to jobs during the month that assigned $3,000 of overhead based on $3 per direct labor dollars:

Actual overhead was $2,800 ($2,500 rent and $300 materials).

Therefore, the Factory Overhead account shows a credit balance of $200, which means it was over-allocated. In order to reconcile that account, the financial accountants would make the following journal entry:

A journal entry dated July 31 shows a debit of $200 to Factory Overhead and a credit of $200 to Cost of Goods Sold with the note “To adjust under-allocated factory overhead”. Each line item in the journal entry points to the corresponding debit or credit on its respective t-account.

Finally, Jackie will run a trial balance to make sure all debits equal credits and to summarize the accounts as follows:

A t-account for Checking Account shows a debit of $150,000 beginning balance, credits of $2,500, $400, $50, $600, and $100, a debit of $2,000, and a debit of $148,350 ending balance. A t-account of Raw Materials - Direct shows a debit of $3,000 beginning balance, credits of $100, $100, and $100, and a debit of $2,700 ending balance. A t-account for Work in Process shows a debit of $100 beginning balance, debits of $450, $100, $700, $100, and $3,000, a debit of $4,350, and a debit of $100 ending balance. A t-account for Raw Materials - indirect shows a debit of $1,000 beginning balance, a credit of $300, and a debit of $700 ending balance. A t-account for finished goods shows a debit of $4,350 beginning balance, a credit of $1,750, and a debit of $2,600 ending balance. A t-account for Owner’s Capital shows a credit of $150,000 beginning and ending balance.

We can see that after accounting for the overhead, which was over-allocated to Jobs 1 and 2, by recording it as an adjustment to Cost of Goods Sold, it improves MaBoards’ financial gross profit by $200. As long as those final adjustments are not material to the financial statements taken as a whole, managerial accountants feel that the additional benefit of having real-time information makes up for the lack of precision that comes with estimating Factory Overhead by using a standard rate during the month.

Instead of plugging under- or over-allocated overhead into cost of goods sold as an unassigned (to any job) amount, we could re-allocate factory overhead to jobs based on the actual amount of overhead incurred, but that would be of more interest to financial accountants, who are focused on historical data.

Obviously, the managerial accountants will adjust the rate based on historical and projected information.

What Is Underapplied Overhead?

The term underapplied overhead refers to a situation that arises when overhead expenses amount to more than what a company actually budgets for in order to run its operations. Underapplied overhead is normally reported as a prepaid expense on a company's balance sheet and is balanced by inputting a debit to the cost of goods sold (COGS) section by the end of the year. Costs of goods sold are the direct cost associated with the production of goods sold by a company. The amount of underapplied overhead is referred to as an unfavorable variance.

For example, when a company incurs $150,000 in overhead after budgeting only $100,000, it has an underapplied overhead of $50,000. This is referred to as an unfavorable variance because it means that the budgeted costs were lower than actual costs. Put simply, the business went over budget making the cost of goods sold more than expected.

As noted above, underapplied overhead is reported on a company's balance sheet as a prepaid expense or a short-term asset. This debit item on the balance sheet must be offset at a future date. In order to reconcile this, the company's accounting department generally inputs a debit by the end of the year to the COGS section and a credit to the prepaid expenses section.

When underapplied overhead appears on financial statements , it is generally not considered a negative event. Rather, analysts and interested managers look for patterns that may point to changes in the business environment or economic cycle . Should unfavorable variance or outcomes arise—because not enough product was produced to absorb all overhead costs incurred—managers will first look for viable reasons. These may be explained by expected hiccups in production, business, or seasonal variation.

The initial predetermined overhead cost rate is calculated by taking the budgeted overhead costs divided by the budgeted activity.

Special Considerations

Analyzing underapplied overhead takes on greater significance for certain businesses such as manufacturing . Often as part of standard financial planning and analysis (FP&A) activities, careful review on underapplied overhead can point to meaningful changes in operational and financial conditions. These can be useful in assessing capital budgeting decisions and the allocation of limited resources from time, money, and human capital .

Advancements in electronic inventory and production management systems have greatly eased the burden of comprehensive operational reporting, often including underapplied overhead analysis. These improvements allow managers to better assess key operational metrics .

Underapplied Overhead vs. Overapplied Overhead

Underapplied overhead is the opposite of overapplied overhead. Overapplied overhead occurs when expenses incurred are actually less than what a company accounts for in its budget. This means that a company comes in under budget and achieves a lower amount of overhead costs during the accounting period .

Businesses must account for overapplied overheads as well. This is recorded in the opposite manner that underapplied overhead is on the balance sheet—first noted as a credit to the overhead section, which is then offset by a credit on the COGS section and debit on the overhead section by the end of the fiscal year.

Supervisors Allocate $35 Million to Help 'Gravely Disabled' Under New State Conservatorship Law

T he San Diego County Board of Supervisors Tuesday unanimously approved allocating a little over $35 million in federal American Rescue Plan Act funds to fulfill a state conservatorship requirement, hiring more behavioral health workers and provide affordable housing.

The county will spend $15 million to implement requirements of Senate Bill 43 , which Gov. Gavin Newsom signed into law in October and expands the definition of “gravely disabled” in terms of who can be involuntarily held in facilities and receive treatment.

Other amounts include $10 million to increase the number of behavioral health workers and $10.6 million for the county’s Innovative Housing Trust Fund, which focuses on more affordable housing.

Supervisors also directed $10 million for natural disaster prevention and preparedness, if funding is available.

The funds allocated are from a bill signed into law by President Joe Biden in March 2021 that contains elements intended to stimulate faster growth over the long term.

In a statement, board Vice Chair Terra Lawson-Remer said her colleagues “made the right decisions today.”

“Investing these dollars into the long-term success of SB 43 and the expansion of our behavioral health workforce was the right way to leverage these funds,” she added. “We will now also be able to act with greater urgency to address rising housing costs.”

Supervisor Jim Desmond said while he supported the overall funding proposal, the $10 million for natural disaster prevention would be better used to help address the regional homeless crisis.

“I don’t mind helping out a friend or neighbor or somebody in need, but I don’t want us to be an umbrella every time that we are bailing out communities that aren’t properly using their own dollars to be prepared for those types of things,” he said.
